Here, I'm going to show a more in-depth guide of how to create your free ringtone for your iPhone via iTunes itself =D I did this on Windows 7, which is same as Windows Vista and XP.
Before you get started, make selections as the picture below. Tick show Ringtones and also select the Import Using in the Import Settings to AAC Encoder.

Click Edit --> Preference to get the menu above.
Here I did this on iTunes 9, so it's updated one.
Firstly, select a song and do as the following. Do note that the length of 30 seconds for a ringtone is maximum. Here I will demonstrate using a nice song by the Black Eyed Peas, Rock That Body.

Right click on the desired song and click Get Info. Click OK after that.
After that, right click the desired song again and click Create ACC Version.

By here you can see a new "duplicate" appeared after a tone is heard, but it is actually the AAC version. Locate the ACC version of the song in this directory :
Username here is your Windows account's name.
Now that you've located the desired song, you will have to change the file type. From .m4a, you'll have to change to .m4r format. You'll have to disable "Hide extensions for known file type" this by clicking Tools --> Folder Options and select the View tab.

Then rename the desired song file extension type from .m4a(For example Rock That Body.m4a) to .m4r(For example Rock That Body.m4r).

Then just double click on the changed song, (For example Rock That Body.m4r) and iTunes will pop up in the Ringtones menu. You can see that the song(For example Rock That Body.m4r) is there. Just connect your iPhone and sync it in!

You're done! Good luck and enjoy your new ringtone!
Also be sure to remove the start and stop timing of the song =D (If it's not removed automatically)
